AI Optimism, Credit Strain Keep ECB Watchful on Stability

The European Central Bank has identified high valuations in AI-related stocks as a key risk to financial stability, worrying that equity markets have become too dependent on a small group of large US technology firms whose heavy weight in global portfolios rests largely on expectations that artificial intelligence will keep delivering strong growth and profits; if those expectations weaken, investors could sell holdings quickly and trigger a broader market correction. The ECB is not questioning the long-term promise of AI but is concerned that markets may have priced in success too confidently, leaving little room for disappointment. The central bank has also turned its attention to credit markets, seeing signs of stress among riskier technology borrowers where bond spreads have widened and financing conditions have tightened, and noting that AI firms and data-centre projects increasingly rely on debt to fund expansion, making them sensitive to changes in investor appetite, with refinancing potentially becoming more expensive and difficult if lenders demand higher returns or withdraw support. The ECB believes this pressure could test companies with weak cash flows or heavy capital spending and could expose weaknesses in parts of the credit market that have expanded rapidly in recent years. Potential losses at non-bank financial institutions, often called shadow banks, form the third major concern, including investment funds, hedge funds and private-market vehicles that operate outside the traditional banking system; the ECB fears falling asset prices could prompt investors to withdraw money from funds, whose managers may then sell assets to meet redemptions, pushing prices lower and creating a cycle of losses, with leverage adding to the danger as hedge funds
